Pretty sure it does stack with sale items. I've bought several sale items using those 25% off sign up codes.

note you cant return in-store and they charge 4.99 postal to return.

What item is this? I've probably bought 10+ H&M sale items on different occasions, and used the newsletter discount every time and never have I had it not work

They've gotten really strict lately with using those promo codes. You need to use the same e-mail account when checking out that you used to get the code. Before, it didn't matter and could sign up using 10minutemail and apply them to your cart, now the codes are attached to your e-mails you signed up with.
